The text is split on newlines, each line is trimmed of leading and trailing spaces, empty lines are discarded, and what remains is wrapped:

Items are indented two spaces inside the list tags, which is the convention most formatters and linters expect. You get a rendered preview above the source so you can see the bullets before pasting, and the item count in the card header is the number of non-empty lines found.

What happens to your characters

Text pasted from Word often carries a bullet character or a non-breaking space at the start of each line. Those become part of the item - strip them before converting.
